I booted with a 98SE boot disk to the DOS prompt, entered the CD-ROM drive letter G:, then entered CD\I386, and it said illegal directory. What is the reason? What should I do?

First make sure your CD really has an I386 directory.

Using the CD to boot can install the system. There is an I386 directory.
