I heard there's software like this: after an EXE file is compressed, it can still be run directly under DOS without needing to be extracted first. Is there such a thing?
And how do you use that compression method??

Of course there is. Not only for Windows, there are DOS ones too. Download UPX and take a look, it's very easy to use. The compression is pretty good too; it can compress an EXE down to 30–60% of the original file size.
